High pressure pitfalls of self managed super funds are outlined in a recent study (Cordelia Jones et al) from Bank of America Merrill Lynch. The study is entitled: "Self-managing self-directed super funds - the road map?". As we mentioned earlier, the authors found that self-managed firms that fail to track record performance of their investment funds are prone to falling into some of the pitfalls discussed in the report.

Self-Managed Superfund Failures: A Quick Guide to Riskiness

The study focused on the ten biggest self managed investment funds around the world and found that three are in the top ten globally, with average market returns of around 7% and annualized returns of up to 3% (Cordelia Jones et al). These 10 funds are often called ultra-wealthy, but many have a history of mismanagement. In one case, a former chairman was arrested earlier this year for embezzlement, and it is said that $50m in assets were seized.

"The study identified four key risk factors that led to poor performance among the self-managed ultra-wealthy funds, while five of these five factors were linked to large risk issues. The five primary risk factors were: risk and uncertainty, capital allocation, tax risk and liquidity", explains the Bank of America Merrill Lynch blog post.

The report goes on to list the five biggest causes of self-managed failure: too few managers, lack of accountability, excessive fees, and debt that is too high. This is where the self-directed super funds that are mentioned in the report fall down to earth, as they typically have little to no management. Here's the bottom line: self-managed super funds have a relatively low failure rate as compared to publicly-managed funds.

The Bottom Line on Self-Managed Superfunds

While the self-managed super funds seem to be thriving, they all have something to do with risk. Unfortunately, they can't be the only factor to help them fail. The key takeaway from this study is that self-managed super funds need to have some sort of structure, with some oversight. Self-managed funds can sometimes be a good option, but they are often more prone to fail as a result of a lack of trust among their investors, and a lack of regulation.
